The compression techniques are handled by the WAP gateway. You don't need to understand the internals of this in order to developer WAP applications. If you're really curious about these internals, visit http://www.wapforum.org. No conversion of HTML to WML goes on...unless your back-end code handles this using XML (sometimes referred to as 'transcoding'). The WAP gateway assumes that it is getting WML documents.
To answer your latest question, yes the WAP browser is partially an XML parser but it also handled display of the tags as well.
